The word itself means "struggle". The Qur'an explains this as in inner spiritual struggle striving in the way of Allah to fulfill one religious duties.

Then how come people interpret it as Holy War against infidels?
Interpret being the key word here. In any religion and in any country or any language words can be twisted to suit the minds of the interpreter. I am sure you can see an extremist saying it is his religious duty to fight a holy war against infidels. How does one determine if that war is spiritual or physical? The Qur'an says it is a spiritual war as Islam is a religion of peace and Allah is most merciful. Unfortunately there are those who believe, out of ignorance, that it means a physical war with violence. This would go against the Qur'an in another way as well because there is no compulsion to be a muslim or to choose islam. To do so under duress of warfare or fear for ones life would be hypocricy. And last but surely not least western media feeds into the minds of those who are not educated about islam. People always seem to thrive to the worst possible explanation than looking for the good in any situation. It sounds better and makes for better ratings to stir the public with propaganda which only causes strife and misunderstanding instead of peace and tolerance. Imagine what the Nations could do to stop terrorism if we all stood together in spite of our different beliefs and practiced our religions as we should.
